What Is "Reasonable Compensation"?

Reasonable compensation is the amount that the IRS expects an officer (such as the owner-employee of an S corporation) to pay themselves as wages for services provided to the company.

In other words:

If you're working for your business, you can't just avoid payroll taxes by taking everything as distributions — you must pay yourself a fair salary.

Why It Matters

  • Wages are subject to employment taxes (Social Security and Medicare), whereas distributions are not.
  • Some S corporation owners try to take low or no salary and take large distributions to avoid payroll taxes — the IRS watches for this.


IRS Rules and Focus

The IRS requires that:

"An S corporation must pay reasonable compensation to a shareholder-employee in return for services that the employee provides before making non-wage distributions to that shareholder."

Key audit trigger: If an S corporation shows profits but pays little or no wages to a working officer/shareholder.

Factors the IRS Considers to Determine Reasonable Compensation

The IRS uses facts and circumstances to assess reasonableness. Common factors include:
