Rising Rates, Falling Small Caps:

What it Means for IR

September brought a sharp shift in the market environment as the Federal Reserve raised its target federal funds rate by 25 basis points to 3.75%–4.00%.

At the same time, the 10-year U.S. Treasury yield climbed sharply, ending September at 5.27%, its highest level in two decades.

For small-cap companies, the change in the interest-rate environment was particularly significant. The Russell 2000 fell 5.40% in September, as higher borrowing costs and concerns about economic conditions weighed on smaller companies.

Why Small Caps are More Sensitive to Rates

Small-cap companies can be more sensitive to rising rates because they often have greater exposure to short-term or floating-rate debt, rely more heavily on bank financing and have greater exposure to the U.S. economy.

As borrowing costs rise, these companies can face greater pressure on cash flow, margins and valuations. At the same time, investors may become more selective as they engage in a flight to quality, favoring companies with stronger balance sheets and more predictable cash flows.

The IR Challenge

When institutional investors rotate out of small-caps, this broad-based selling pressure hits the index which then compounds the problem as outflows from index-tracking funds (like Russell 2000 ETFs) reduce average daily trading volume across constituent stocks.

Lower liquidity inherently increases bid-ask spreads and stock price volatility resulting in erratic price swings driven by retail sentiment or algorithmic trading.

The Solution

Valuation:

IR initiatives must pivot their messaging heavily toward valuation disconnects demonstrating to remaining or prospective long-only value investors that the company's intrinsic value and cash flows are decoupled from the broader macro sell-off.

Investor Engagement:

Targeting strategies must shift toward specialized small-cap active managers, family offices, and institutional investors who explicitly look for mispriced assets during market rotations. This requires a renewed emphasis in virtual and physical non-deal roadshows (NDRs) to impactfully tell the story in a one-on-one setting.

Playing Defense:

In addition to increased outreach initiatives, IR departments, alongside corporate boards, must shift into an active defense posture as depressed valuations leave many companies at a heightened risk of both shareholder activism and opportunistic takeovers. This includes running regular vulnerability audits, monitoring shareholder cap tables closely for accumulation by activist hedge funds, and preparing management to articulate why remaining independent creates superior long-term value than a distressed buyout.

Monitoring Shareholder Changes:

As market conditions shift, monitoring changes in the shareholder base is critical to ensure IR teams understand who is entering, exiting or changing their position in the company and how these shifts impact the cap table as a whole.

The Pulse Takeaway

Higher rates create a challenging environment for small-cap companies, but the impact is not necessarily uniform.

For IR teams, understanding how a company's stock is performing relative to the broader small-cap market, and staying close to trading and shareholder activity, can provide important context when markets become more volatile.

The market may be moving as a whole, but the reasons behind an individual stock's movement can be very different.
